Question

My friend is using the latest version of the official LL viewer and is having these problems. Does anyone know what the cause of this might be? He can see transparent objects on avatars, such as hands, when infront of other objects that use alpha layers (such as grass and water)

Yup.  Perfectly normal.  As Lindal says, alpha "glitching" is a common feature whenever your graphics card has to interpret which of two overlapping objects is closer to you. In SL, where a lot of the things you see routinely were made by independent creators, it's almost inevitable that you will see glitch behavior fairly often.  Professional games, in which everything is created by a team of designers working from the same style sheet, can use strategies to avoid putting alphaed surfaces in front of each other, but we can't.
