  1. Go to Build > Upload > Image (L$10).
  2. Choose a valid TGA, PNG, BMP, or JPG file with at least 24-bit color, which we recommend for quality and compatibility. (Files at lower bit depths may fail to upload.) PNG (24-bit) and TGA (32-bit) files allow the use of transparent effects (for example, in a stained glass window?) via an alpha channel. Most modern image editors can convert between formats.

In addition, you should re-size your image to dimensions that are a power of 2, before you upload.  I convert most of my images to 512x512, and then re-size them as necessary once they are uploaded.  This will give you sharper results than letting SL convert the dimensions for you.
